Did you confirm that you are connecting to a SQL 2005 (version 9.0) database and not to a SQL 2000 (8.0) database Management Studio won't let you create Database Diagrams if you're connected to a 2000 database. The version number is next to the database name in the Object Explorer pane of Management Studio.

There is a small documentation error that may be tripping up users.

In help topic:

ms-help://MS.SQLCC.v9/MS.SQLSVR.v9.en/udb9/html/bd0ca68e-6f69-42dd-bcb5-ce511673769c.htm

It says:

"To display Database Diagram Designer, open an existing diagram or right-click the Database node in Object Explorer and choose Add New Diagram from the drop-down menu."

You have to expand the Database node and right-click on the "Database Diagrams" node (when viewing SQL 2005 databases).

The other more detailed help pages have it right.
