I would like to convert an AVI to a WMV to use within my program. I originally thought that the WMV format was free to use, but someone mentioned that if you convert a file to WMV format that Microsoft would have to be paid a licensing fee. If this is the case then I would have to convert the file to a free format.

I guess the question is, If the WMV format free to use for a small fry like me

Yes it is. You can create WMVs with the Windows Media Encoder 9 Series which is a freely available solution for encoding video for live and on-demand scenarios.

You may also want to look at Expression Encoder which is optimized for enhancement and publishing of on-demand content for the Web and beyond, particularly with Silverlight.

is there a way for it to convert the file without it being sent to a server of some kind

Yes, both Expression Encoder and Windows Media Encoder will do that.
